China’s passenger car sales dropped sharply in February as demand weakened amid the phaseout of some trade-in subsidies, according to data from the China Association of Automobile Manufacturers.

About 950,000 passenger vehicles were sold domestically during the month, down from nearly 1.4M in January, marking the fourth consecutive month of year-on-year declines.

Total passenger car sales, including exports, fell 15.4% from a year earlier, though overseas shipments surged 58% to 586,000 units.

Automakers are grappling with softer demand as some local governments scale back incentives designed to encourage electric vehicle purchases. Consumer spending has also been pressured by a slowing economy and a prolonged property slump, while the Lunar New Year holiday in February likely further weighed on sales.

Sales at BYD (BYDDF) (BYDDY), which overtook Tesla (TSLA) in 2025 as the world’s largest EV maker, fell 41% year over year to 190,190 vehicles in February.
In contrast, Chinese EV maker NIO (NIO) delivered 20,797 vehicles in February, representing an increase of 57.6% year-over-year.

Morgan Stanley analyst Tim Hsiao noted the autonomous test ride was impressive, notably smooth, and more human-like in control. “The test ride covered a wide range of real-world scenarios, including narrow suburban roads, busy intersections, roundabouts, and unprotected U-turns, showcasing XPeng’s efficient and more human-like performance under complex traffic conditions,” he updated.

VLA 2.0 is scheduled to roll out on Xpeng’s (XPEV) P7, G7, and X9 Ultra models in the second half of this year.

A dearth of new models coupled with rebates to compete with Chinese rivals could see Li Auto’s (LI) sales drop 10% and profits evaporate in 2026, leading J.P. Morgan to downgrade the automaker to Underperform from Neutral and lower its price target by 22% to $14.

“Our primary reservation on Li Auto is a lack of major new models this year when competitors are launching [extended range EVs] and BEVs that overlap with Li’s existing offerings,” writes J.P. Morgan’s Nick Lai.

To address competitive pressures, Li (LI) is currently offering rebates of RMB 20-30K and discounts on its models. The potential impact on the company’s top-line coupled with price cuts, incentives, and input cost inflation, could cost Li Auto (LI) its fragile profitability and ultimately, a further correction in its share price (currently down 31% year-over-year).

Cost pressures are not just isolated to Li Auto (LI), however, as Lai anticipates bottom-line pressure across the EV industry from higher prices for lithium, copper, and storage chips. Spot prices for these have risen by 30% to 50% recently, and cost pressure will likely start to kick in across the supply chain into the second quarter of this year, Lai predicts.

Accordingly, Lai cut earnings estimates for key OEMs in 2026, including BYD (BYDDY) (BYDDF), Great Wall, Nio (NIO), Xpeng (XPEV), Leapmotor, and Li Auto (LI).

On the flip side, by accelerating production in overseas markets, extending distribution networks further, and increasing product offerings, Chinese OEMs should mitigate tariff headwinds and the European Union’s anti-dumping price policy.

Chinese electric vehicle makers are theoretically in a position to enter the U.S. market due to their extremely low costs. BYD Companies (BYDDF) (BYDDY) have engineered vehicles so cheap that, even with harsh U.S. tariffs on Chinese autos, some models could theoretically nearly double in price and still undercut many Western rivals. Surprisingly, President Donald Trump has publicly signaled openness to Chinese EVs “coming in” during his visit to the Detroit Auto Show, despite the tariff backdrop and political concerns over Chinese vehicles.

A major focus within the industry is if there is a place in the sub-$20,000 class for Chinese EVs following the expiration of the EV tax credit, which has made models from Tesla (TSLA), Rivian Automotive (RIVN), Lucid Group (LCID), and some European, Korean, and Japanese automakers pricier on a net basis. A key component for the door cracking for Chinese EVs in the U.S. is the possibility of building vehicles in North America, which could help the companies avoid tariffs and cool political opposition. In that regard, recent reports indicate that Geely Automobiles (GELYF) (GELHY) is considering U.S. production. At CES 2026, Geely’s (GELYF) (GELHY) head of global communications said the company expects to announce its U.S. strategy within 24 to 36 months and is evaluating when and where to enter the U.S. market. Geely has explicitly floated using Volvo’s (VLVCY) Ridgeville, South Carolina plant (which already builds the Volvo EX90, XC60, and Polestar 3) as a natural option for local production to get around tariffs.

Sales growth of electric vehicles and plug-in hybrids is set to slow to 15.2% from 28.2%, while vehicle exports are likely to rise 4.3% after a stronger-than-expected 21.1% growth in 2025, CAAM data showed on Wednesday.

Further, it said the regulation over zero-mileage used cars, a tactic used by automakers to sell new cars as second-hand vehicles at heavily discounted prices, will intensify inventory pressure at home in the short term, the report added.
